From what I've understood about them, it's units the AI sends out for suicidal attacks, so if you tell a unit he's going to be a bully, he will quickly seek out his enemy (which can also be set as a target), until the bully is dead.

Another word for bullies would probably be suicidal units, however it might sound a bit too extreme.

I thought bullies were placed units that the AI attempts to maintain at a position and rebuild if killed. They are called bullies because, just like in School, they discourage you from going into an area as they will bully any hostile unit (your units) that is nearby.

Bullies are a great way to force the AI to build and maintain (rebuild if killed) certain units (buildings included) at tactical positions. It should be noted that the rebuild system can bug if too many are killed at once and cause the AI to just spam that unit in their base. You can limit the number of times a bully is rebuilt, which is useful if the AI has really lost control of an area so replacing the bullies as good as suicides the units. You can also manually abolish bullies instead which might allow faster response than allowing the rebuild counter to deplete. You can also instruct the AI to drag bullies into attack waves, very useful if you want a "all or nothing" attack where the AI sends everything he owns at you.

A practical example? Bullies are used all-over the campaigns for the guard troops and structures at various bases. Especially in the WoL mission where you fight the Stone Zealot you will notice the Protoss trying to rebuild and replace various units/structures after you kill them.
